Basically, Baba Yaga, at the City's urging, has trapped Jonathan Crane in an elaborate illusion inside his own mind - an illusion that allows Jonathan Crane to interact with the Scarecrow and Scarebeast. This illusion also allows Jonathan Crane to interact with other characters, but only as he imagines them.
Say wha?
Okay, okay -- so let's say that Crane and the Scarebeast are skipping through a field of flowers hand-in-hand (in the illusion in Jonathan's head, mind you). Suddenly, they both see someone ahead. It's Beauty! And now, Fae can play Beauty in Jonathan's illusion. Does Beauty herself remember the interaction? Of course not -- because it only ever happened in Jonathan Crane's imagination.
Just remember - for every other character, Jonathan Crane has gone missing! In fact, his body is still locked away by the City. But that never stopped anyone from having a bit of fun, did it?
